Ethereum: The next crypto hotspot

Ethereum: The next crypto hotspot

Ethereum, the second-largest cryptocurrency by market capitalization, has been on a tear lately, breaking above the key resistance level of $2,400 and reaching its highest price since mid-2022. The rally has been fueled by a combination of factors, including the anticipation of the Ethereum 2.0 upgrade, the growing popularity of decentralized finance (DeFi) and non-fungible tokens (NFTs), and the increasing institutional adoption of the digital asset.

But the most exciting catalyst for Ethereum’s price growth may be yet to come: the approval of the first spot Ethereum exchange-traded funds (ETFs) by the U.S. Securities and Exchange Commission (SEC). If history is any guide, the introduction of spot Ethereum ETFs could unleash a wave of new demand and liquidity for the cryptocurrency, potentially pushing its price to new highs.

What are spot Ethereum ETFs and why do they matter?

A spot Ethereum ETF is an investment vehicle that tracks the price of Ethereum by holding the cryptocurrency itself, rather than futures contracts or other derivatives. This means that investors can gain exposure to Ethereum without having to buy or store the cryptocurrency directly, which can be costly, complicated, and risky.

Spot Ethereum ETFs are expected to offer several advantages over existing crypto-related products, such as:

  • Lower fees: They are likely to charge much lower fees than other crypto funds, such as the Grayscale Ethereum Trust, which charges a 2.5% annual fee, or the ProShares Ethereum Strategy ETF, which charges a 0.95% annual fee and invests in Ethereum futures contracts, which incur additional costs and risks.
  • Higher liquidity: They are expected to trade on major stock exchanges, such as the NYSE or Nasdaq, which have much higher trading volumes and liquidity than the over-the-counter (OTC) markets, where most crypto funds are currently listed. This means that investors can buy and sell more easily and at better prices, without affecting the underlying market.
  • Better tracking: They are designed to track the price of Ethereum as closely as possible, by creating and redeeming shares in response to market demand. This reduces the possibility of the ETF trading at a significant premium or discount to its net asset value (NAV), which is the case for many crypto funds.
  • Wider access: They are expected to attract more investors, especially institutional and retail investors, who may not have access to or interest in buying and holding cryptocurrencies directly. Spot Ethereum ETFs can also be included in various portfolios, such as retirement accounts, mutual funds, or exchange-traded funds, which can increase the diversification and exposure of crypto assets.

When will spot Ethereum ETFs be approved and what will be the impact?

The SEC has been notoriously slow and cautious in approving crypto-related products, especially spot ETFs, which have been repeatedly rejected or delayed by the regulator over the past decade. However, the tide seems to be turning, as the SEC recently approved the first spot Bitcoin ETFs, which began trading on Jan. 11, 2024. For this context, more than $1 billion in trading volume in the first minutes and $4.6 billion total in the first day.

The approval of spot Bitcoin ETFs has set a precedent and a roadmap for spot Ethereum ETFs, which are expected to follow suit in the near future. Several major asset managers, such as BlackRock, VanEck, ARK Invest & 21Shares, Fidelity, and Invesco Galaxy, have filed applications, which are pending review by the SEC. The earliest deadline for a decision is May 23, 2024, for VanEck’s Ethereum ETF, followed by other applicants in the subsequent weeks.

The approval of spot Ethereum ETFs could have a significant impact on the price and adoption of the cryptocurrency, as seen in the case of spot Bitcoin ETFs, which boosted the price and trading volume of Bitcoin to new highs. Senior ETF analyst Eric Balchunas said that there is a 70% chance that spot Ethereum ETFs will be approved by May, and he expects them to attract more assets than spot Bitcoin ETFs, given Ethereum’s higher growth potential and broader use cases.

Some experts have even predicted that Ethereum could outperform Bitcoin in 2024, and reach a valuation of $10,000 or more, based on factors such as the Ethereum 2.0 upgrade, which will improve the scalability, security, and efficiency of the network, the increasing demand for DeFi and NFTs, which are mostly built on Ethereum, and the growing institutional adoption of the cryptocurrency, which could increase its legitimacy and credibility.

What are the risks and challenges for spot Ethereum ETFs?

While spot Ethereum ETFs offer many benefits and opportunities for investors, they also come with some risks and challenges, such as:

  • Regulatory uncertainty: The SEC’s approval of spot Bitcoin ETFs does not guarantee the approval of spot Ethereum ETFs, as the regulator may have different concerns or standards for different cryptocurrencies. The SEC may also impose additional requirements or restrictions on spot Ethereum ETFs, such as higher capital or liquidity standards, or stricter reporting or auditing rules, which could affect their performance or attractiveness.
  • Market volatility: Spot Ethereum ETFs are subject to the same market volatility and risks as the underlying cryptocurrency, which can be influenced by various factors, such as technical issues, security breaches, hacking attacks, regulatory actions, or market sentiment. It may also experience higher volatility than other crypto funds, due to their higher liquidity and sensitivity to market demand.
  • Competition and innovation: Spot Ethereum ETFs may face competition from other crypto-related products, such as futures-based ETFs, trusts, or funds, which may offer different features or advantages, such as lower fees, higher returns, or more flexibility. It may also become obsolete or less relevant, as the crypto industry evolves and innovates, creating new products or platforms that may offer better solutions or alternatives for investors.

Conclusion

Spot Ethereum ETFs are one of the most anticipated and exciting developments in the crypto space, as they could provide a convenient, efficient, and accessible way for investors to gain exposure to the second-largest cryptocurrency. It could also boost the price and adoption of Ethereum, as they could attract more capital and liquidity to the market, and increase the awareness and recognition of the cryptocurrency.

However, they are not without risks and challenges, as they depend on the SEC’s approval and regulation, and are subject to the same market volatility and risks as the underlying cryptocurrency. It may also face competition or obsolescence from other crypto-related products or innovations, which may offer different or better options for investors.

At the time of writing this article, Ethereum trades above $2,500, with a market cap of $302 billion. This is how bullish the market is based on the anticipated Ethereum ETF news. Again, investors should do their own research and due diligence before investing in them, and be prepared for the potential rewards and risks that come with them. They are not for the faint-hearted, but for those who believe in the long-term potential and value of Ethereum, they could be a game-changer.

Bullish investment strategies before spot ETH ETF approval

Bullish investment strategies before spot ETH ETF approval

There are several reasons to be optimistic about the approval of spot Ether exchange-traded funds (ETFs) in the near future. First, the United States Securities and Exchange Commission has already shown a more favorable attitude toward cryptocurrencies in general, as evidenced by its approval of 11 spot Bitcoin ETFs in January 2024. This was a historic milestone for the crypto industry, as it marked the first time the SEC allowed investors to access the largest cryptocurrency through a regulated and mainstream investment vehicle.

Second, Ether has a strong case for being classified as a commodity rather than a security by the SEC. This is a crucial distinction, as commodities are subject to less stringent regulations than securities and are, therefore, more likely to be approved for ETFs.

Ether is widely regarded as a commodity by many experts and authorities, including the U.S. Commodity Futures Trading Commission, the Financial Conduct Authority in the United Kingdom, and Bloomberg’s ETF analysts. The Ethereum blockchain is also the backbone of the decentralized finance and nonfungible token sectors, which are booming with innovation and adoption, and demonstrate the utility and value of the network.

Third, there is a strong demand and interest for spot ETH ETFs from both retail and institutional investors. According to a recent survey by Bitwise Asset Management, 98% of financial advisers who currently have an allocation to crypto in clients’ accounts intend to maintain or increase their exposure in 2024, which also favors ETH.

Chris Kuiper, director of research at Fidelity, recently shared his insights on why Ether could be a more appealing investment option for institutional investors than Bitcoin. He highlighted that comprehending Bitcoin as an investment requires delving into intricate topics such as politics, philosophy, game theory and economics. In contrast, Ether provides a more straightforward perspective, emphasizing basic metrics and cash flow data. Kuiper believes presenting these metrics to institutional investors would make ETH appear more like a conventional financial instrument, making it easier for them to relate to the asset.

In addition, there are several applications for spot ETH ETFs pending with the SEC, such as the Fidelity Ethereum Fund, the WisdomTree Ethereum Trust and BlackRock’s iShares Ethereum Trust. These are some of the world’s most reputable and influential asset managers, and their involvement could sway the SEC’s decision in favor of spot ETH ETFs.

Given the positive outlook for spot ETH ETFs, how should investors prepare for the potential approval? There is no definitive answer, as different investors have different risk appetites, time horizons and market outlooks. However, here are some possible strategies to consider, depending on whether one is bullish or bearish on Ether.

For investors who are bullish and optimistic about the approval of spot ETH ETFs, there are several ways to benefit from the anticipation and speculation of an approval, such as:

  • Buying spot ETH: The simplest, most direct way to gain exposure to the price appreciation of Ether is to buy and hold the spot ETH, either through a crypto exchange or a wallet. However, this also involves the highest risk and cost, as the investor has to deal with the volatility, security, and custody issues of holding and storing Ether directly.
  • Buying futures ETH ETFs: Another way to gain exposure to the price appreciation of Ether is to buy and hold futures-based ETH ETFs, such as the VanEck Ethereum Strategy ETF or the ProShares Ether Strategy ETF. These ETFs track the price of Ether by holding futures contracts that promise to deliver ETH at a future date and price. However, this also involves some risk and cost, as the investor has to deal with the contango, rollover, and tracking error issues of holding and trading futures contracts.
  • Buying call options on ETH or ETH ETFs: A more sophisticated, leveraged way to gain exposure to the price appreciation of Ether is to buy call options on ETH or ETH ETFs, such as CME ETH options. These options give the investor the right, but not the obligation, to buy ETH or ETH ETFs at a predetermined price and date. However, this also involves the most risk and cost, as the investor has to pay a premium for the options, and the options could expire worthless if the price of Ether or the ETH ETF does not exceed the strike price by the expiration date.
  • Arbitraging between different ETH products: A more complex, arbitrage-based way to gain exposure to the price appreciation of Ether is to exploit the price differences between different ETH products, such as spot ETH, futures-based ETH ETFs, spot ETH ETFs (if available in other jurisdictions), and ETH derivatives. However, this also involves the most skill and capital, as the investor has to identify and execute the arbitrage opportunities, and hedge against the market and operational risks.

Ethereum is one of the most innovative, influential platforms in the crypto space, and the approval of spot ETH ETFs could be a game-changer for the industry. However, an approval is not guaranteed, and the timing is uncertain. Therefore, investors should be prepared for various scenarios and adopt the appropriate strategies according to their risk appetite, time horizon and market outlook. To aid in their strategies, investors may consider using a powerful trading dashboard such as Cointelegraph Markets Pro.

Whether one is bullish or bearish on Ether, there are multiple ways to invest in the cryptocurrency before a potential spot ETH ETF approval, and potentially profit from the anticipation and speculation of such an approval. But remember, this is not financial advice.

FAQ

What factors make the approval of spot Ether exchange-traded funds (ETFs) more likely in the near future?

According to Anndy Lian, the approval of spot Ether ETFs is increasingly probable due to the SEC's favorable stance on cryptocurrencies, demonstrated by the approval of 11 spot Bitcoin ETFs in January 2024. Additionally, Ether's potential classification as a commodity, rather than a security, aligns with less stringent regulations, making it more suitable for ETF approval. The strong demand from both retail and institutional investors further supports this optimistic outlook.

How can investors prepare for the potential approval of spot Ether ETFs?

In the article, Anndy Lian mentioned that investors with varying risk appetites, time horizons, and market outlooks have different strategies to consider. For those bullish on Ether, direct purchase of spot ETH, investment in futures-based ETH ETFs, buying call options, and arbitraging between different ETH products are potential approaches. Each strategy comes with its own set of risks and costs, necessitating careful consideration based on individual preferences and market expectations.

What makes Ethereum an appealing investment option for institutional investors, according to Chris Kuiper of Fidelity?

Chris Kuiper highlights Ethereum's appeal to institutional investors, emphasizing its straightforward perspective compared to Bitcoin. While understanding Bitcoin requires delving into intricate topics such as politics, philosophy, game theory, and economics, Ethereum provides a more conventional financial instrument view. Kuiper suggests that presenting Ethereum's basic metrics and cash flow data makes it more relatable to institutional investors, potentially positioning it as a more attractive investment option than Bitcoin.

Why Bitcoin ETFs May Outperform Gold ETFs in the Long Run

Why Bitcoin ETFs May Outperform Gold ETFs in the Long Run

Gold and bitcoin are often compared as alternative assets that can hedge against inflation, currency devaluation, and geopolitical risks. Both have limited supply, global demand, and no central authority. Both have also attracted the attention of investors who seek to diversify their portfolios and gain exposure to the potential upside of these assets.

However, gold and bitcoin are not the same. Gold has a long history of being used as a store of value and a medium of exchange, while bitcoin is a relatively new invention that relies on cryptography and blockchain technology. Gold is tangible and physical, while Bitcoin is digital and virtual. Gold is widely accepted and regulated, while bitcoin is still controversial and volatile.

These differences have implications for the performance and prospects of gold and bitcoin exchange-traded funds (ETFs), which are investment vehicles that track the prices of these assets and allow investors to buy and sell them on stock exchanges. Gold ETFs have been around since 2003, and have grown to more than a $200 billion industry in 2023, with SPDR Gold Shares (NYSE:GLD) being one of the largest. Bitcoin ETFs, on the other hand, have only been approved and launched in the U.S. in January 2024, after years of rejections and delays by the Securities and Exchange Commission (SEC). As of January 13, 2024, there are 19 bitcoin ETFs trading, with ProShares Bitcoin Strategy ETF (BITO) being the first and the largest fund.

In this article, I will argue that bitcoin ETFs may outperform gold ETFs in the long run, based on the following reasons:

  • Bitcoin has a higher growth potential and scarcity than gold
  • Bitcoin ETFs have lower fees and higher returns than gold ETFs
  • Bitcoin ETFs have more innovation and diversification than gold ETFs

Bitcoin has a higher growth potential and scarcity than gold

One of the main drivers of the value of gold and bitcoin is their scarcity, which means that their supply is limited and cannot be easily increased. Gold has a finite amount of 190,040 metric tons that can be mined from the earth, of which about 80% has already been extracted. Bitcoin has a fixed supply of 21 million coins, of which about 19 million have already been mined. However, the rate of new supply of gold and bitcoin is not the same. Gold production has been declining in recent years, due to the depletion of reserves, the rising costs of mining, and the environmental and social impacts of the industry. Bitcoin production, on the other hand, is predetermined by an algorithm that halves the reward for miners every four years, until the last bitcoin is mined around 2140. This means that the annual inflation rate of gold is around 1.5%, while the annual inflation rate of bitcoin is around 1.8% and will drop to zero in the future.

This difference in supply dynamics has implications for the demand and price of gold and bitcoin. Gold demand is mainly driven by jewellery, investment, and central bank purchases, which are influenced by factors such as income, wealth, interest rates, inflation, and geopolitical events. Bitcoin demand is mainly driven by speculation, adoption, and innovation, which are influenced by factors such as technology, regulation, network effects, and social sentiment. While both gold and bitcoin have seen increased demand in recent years, due to the global economic and health crisis, the stimulus measures, and the low interest rates, bitcoin has shown faster and stronger growth than gold, due to its novelty, accessibility, and potential. According to the World Gold Council, the annual average gold price rose from $1,481 per ounce in 2019 to $1,769 per ounce in 2020, and then to $1,794 per ounce in 2021, representing a cumulative increase of 21.1%. While data on CoinMarketCap shows that the annual average bitcoin price rose from $7,344 per coin in 2019 to $11,449 per coin in 2020, and then to $46,788 per coin in 2021, representing a cumulative increase of 537.1%.

These trends suggest that bitcoin has a higher growth potential and scarcity than gold, which could translate into higher returns for bitcoin ETFs than gold ETFs in the long run. While gold has a more established and stable market, bitcoin has a more disruptive and dynamic market, which could offer more opportunities and rewards for investors who are willing to take more risks and embrace more changes.

Bitcoin ETFs have lower fees and higher returns than gold ETFs

Another factor that affects the performance of gold and bitcoin ETFs is their fees and returns, which reflect their costs and benefits. Fees are the expenses that investors pay to the fund managers for managing and operating the ETFs, which reduce the net returns that investors receive from the ETFs. Returns are the profits or losses that investors earn or incur from the ETFs, which depend on the price movements of the underlying assets and the dividends or distributions that the ETFs payout.

Generally speaking, bitcoin ETFs have lower fees and higher returns than gold ETFs, which could make them more attractive and profitable for investors. Based ETF Database, the average expense ratio of the 10 gold ETFs trading in the U.S. is 0.42%, while the average expense ratio of the 17 bitcoin ETFs trading in the U.S. is 0.33%. This means that bitcoin ETFs charge less fees than gold ETFs for providing the same service of tracking the prices of the assets. Moreover, according to ETF.com, the average year-to-date return of the 10 gold ETFs trading in the U.S. is -0.76%, while the average year-to-date return of the 17 bitcoin ETFs trading in the U.S. is 7.54%. Again, this means that bitcoin ETFs have generated more profits than gold ETFs for the same period.

These differences in fees and returns can have a significant impact on the long-term performance and compounding of gold and bitcoin ETFs. For example, assuming an initial investment of $10,000 and an annualized return of 7% for both gold and bitcoin ETFs, but a difference of 0.1% in expense ratio, the gold ETF with a 0.4% expense ratio would grow to $38,696 after 20 years, while the bitcoin ETF with a 0.3% expense ratio would grow to $39,346 after 20 years, representing a difference of $650 or 1.7%. This gap would widen even more if the difference in expense ratio or the difference in return is larger.

Therefore, bitcoin ETFs have lower fees and higher returns than gold ETFs, which could make them more attractive and profitable for investors in the long run. While gold ETFs have lower volatility and risk than bitcoin ETFs, bitcoin ETFs have lower costs and higher rewards than gold ETFs, which could outweigh the trade-offs for investors who have a longer time horizon and a higher risk tolerance.

Bitcoin ETFs have more innovation and diversification than gold ETFs

A third factor that affects the performance and prospects of gold and bitcoin ETFs is their innovation and diversification, which reflect their variety and quality. Innovation is the process of creating and introducing new products and services that meet the needs and preferences of customers and markets. Diversification is the strategy of investing in different types of assets and sectors that have low or negative correlation with each other, which can reduce the overall risk and volatility of a portfolio.

Generally speaking, bitcoin ETFs have more innovation and diversification than gold ETFs, which could make them more competitive and resilient for investors. While doing research, I spoke to a gold ETF analyst last week and he based on his point of view and shared the following with me. The gold ETFs trading in the U.S. have only two types of strategies: physical gold ETFs, which hold gold bullion in vaults, and gold miner ETFs, which invest in stocks of companies that mine and produce gold. These ETFs have similar characteristics and performance and are highly correlated with each other and with the gold price. The average correlation coefficient of the gold ETFs trading in the U.S. is 0.94, which means that they move almost in the same direction and magnitude.

On the other hand, the bitcoin ETFs trading in the U.S. have four types of strategies: spot bitcoin ETFs, which hold bitcoin directly in custody, futures bitcoin ETFs, which invest in bitcoin futures contracts, short bitcoin ETFs, which bet against the decline of bitcoin futures, and blockchain and bitcoin ETFs, which invest in stocks of companies and other ETFs with exposure to cryptocurrency and blockchain technology. These ETFs have different characteristics and performance and are less correlated with each other and with the bitcoin price. The average correlation coefficient of the bitcoin ETFs trading in the U.S. is 0.77, which means that they move somewhat in the same direction and magnitude, but not always.

These differences in innovation and diversification can have a significant impact on the long-term performance and stability of gold and bitcoin ETFs.

Bitcoin ETFs have more innovation and diversification than gold ETFs, which could make them more competitive and resilient for investors. For example, spot bitcoin ETFs, such as BlackRock (NYSE:BLK) Bitcoin Strategy ETF (BTCR) and VanEck Bitcoin Trust (XBTF), offer the most direct and simple way to invest in bitcoin, as they track the spot price of bitcoin and hold bitcoin in custody with qualified custodians, such as Fidelity Digital Assets and Coinbase (NASDAQ:COIN) Custody. Futures bitcoin ETFs, such as ProShares Bitcoin Strategy ETF (BITO) and Valkyrie Bitcoin Strategy ETF (BTF), offer a more indirect and complex way to invest in bitcoin, as they track the futures price of bitcoin and invest in bitcoin futures contracts traded on the Chicago Mercantile Exchange (CME), which are cash-settled and do not involve the delivery of bitcoin. Short bitcoin ETFs, such as Simplify Short Bitcoin Strategy ETF (SBTC) and Direxion Daily Bitcoin Bear 1X Shares (BITD), offer a way to profit from the decline of bitcoin, as they track the inverse of the futures price of bitcoin and invest in short positions of bitcoin futures contracts traded on the CME. Blockchain and bitcoin ETFs, such as Amplify Transformational Data Sharing ETF (BLOK) and Bitwise Crypto Industry Innovators ETF (BITQ), offer a way to invest in the broader cryptocurrency and blockchain industry, as they invest in stocks of companies and other ETFs with exposure to cryptocurrency and blockchain technology, such as Coinbase, MicroStrategy, and Grayscale Bitcoin Trust.

These different types of bitcoin ETFs offer different advantages and disadvantages for investors, depending on their risk appetite, return expectation, and investment objective. For instance, spot bitcoin ETFs have the lowest tracking error and the highest correlation with the bitcoin price, but they also have the highest fees and the highest regulatory uncertainty, as they are subject to the PSA requirements and the potential actions of the SEC. Futures bitcoin ETFs have lower fees and lower regulatory uncertainty, as they are subject to the SFA requirements and the existing rules of the CME, but they also have higher tracking error and lower correlation with the bitcoin price, due to the futures premium, contango, and rollover costs. Short bitcoin ETFs have the potential to generate positive returns when the bitcoin price falls, but they also have the potential to incur unlimited losses when the bitcoin price rises, as well as high fees and high volatility. Blockchain and bitcoin ETFs have the potential to capture the growth and innovation of the cryptocurrency and blockchain industry, but they also have the potential to suffer from the volatility and risk of the stock market, as well as the diversification and dilution of their exposure to bitcoin.

Therefore, bitcoin ETFs have more innovation and diversification than gold ETFs, which could make them more competitive and resilient for investors. While gold ETFs have more simplicity and stability than bitcoin ETFs, bitcoin ETFs have more variety and quality than gold ETFs, which could offer more options and solutions for investors who have different needs and preferences.

Conclusion: Bitcoin ETFs may outperform gold ETFs in the long run

In conclusion, I believe that bitcoin ETFs may outperform gold ETFs in the long run.

While gold ETFs have their own merits and advantages, such as lower volatility, lower risk, and lower correlation with other assets, I think that bitcoin ETFs have more merits and advantages, such as higher growth, higher reward, and higher innovation, which could outweigh the trade-offs for investors who have a longer time horizon and a higher risk tolerance.

I think that bitcoin ETFs are not only a viable alternative to gold ETFs but also a superior one, as they offer more value and opportunity for investors who seek to diversify their portfolios and gain exposure to the potential upside of digital gold.
